Power Purchase Agreement (PPA): The Contract That Makes Power Projects Bankable

What Is a Power Purchase Agreement (PPA)?

A Power Purchase Agreement (PPA) is a long-term contract between a power generator (the project company) and an electricity buyer (the offtaker).

Under the agreement, the generator commits to producing electricity, while the offtaker agrees to purchase that electricity at a fixed price or a price determined by an agreed formula for a specified period, typically between 10 and 25 years.

This long-term commitment provides revenue certainty, which is one of the most important requirements for project financing.

Why Does a Power Purchase Agreement (PPA) Matter?

Developing a utility-scale power plant requires enormous capital. Whether it’s a solar farm, wind farm, or gas power plant, construction costs often run into hundreds of millions of dollars.

Most developers do not finance these projects alone. Instead, they rely heavily on loans from commercial banks, development finance institutions, and export credit agencies.

Before providing financing, lenders ask a simple but critical question:

Who will buy the electricity once the plant is operational?

Without a guaranteed buyer, a power plant becomes an expensive asset with uncertain revenue. Electricity prices may fluctuate, demand may fall, or there may be no market at all.

That uncertainty makes lenders reluctant to provide financing.

A Power Purchase Agreement (PPA) solves this problem by securing a buyer before construction even begins. By locking in both the purchaser and the pricing structure, the agreement creates predictable future cash flows that lenders can confidently assess.

This predictable revenue stream is the foundation upon which debt financing is structured.

Why Lenders Consider a PPA Essential

Project finance revolves around cash flow.

Unlike traditional corporate lending, lenders are repaid primarily from the project’s future income rather than the sponsor’s balance sheet.

Without a PPA, there is no reliable way to forecast revenue.

With a properly negotiated PPA, however, lenders can estimate future income, determine how much debt the project can support, and assess whether loan repayments can be comfortably met throughout the financing period.

This is why the PPA is often described as the cornerstone of project finance in the energy sector.

What Makes a Power Purchase Agreement (PPA) Bankable?

Not every PPA is suitable for securing project financing.

Lenders typically evaluate several critical elements before approving a loan.

1. Creditworthy Offtaker

The buyer must have a strong ability to meet payment obligations.

Government-backed utilities are generally preferred because they present lower credit risk.

A private buyer with little financial history or weak creditworthiness raises concerns that may prevent financing.

2. Adequate Tariff

The agreed electricity price must generate sufficient revenue to cover:

  • Operating and maintenance expenses
  • Debt repayments
  • Investor returns
  • A financial safety margin for unforeseen events

An underpriced tariff can make an otherwise technically sound project financially unviable.

3. Appropriate Contract Duration

The PPA should remain effective for at least as long as the project’s debt repayment period.

If the revenue contract expires before the loan is fully repaid, lenders face unnecessary repayment risk.

4. Step-In Rights

Lenders usually require contractual step-in rights.

If the project company defaults, financiers can assume control of the project without the PPA being terminated, allowing electricity sales—and therefore revenue—to continue uninterrupted.

How Does a Power Purchase Agreement (PPA) Work?

A typical PPA involves two principal parties:

  • The Generator: The company responsible for developing, owning, and operating the power plant.
  • The Offtaker: The organisation purchasing the electricity, often a government utility, electricity distribution company, or large industrial customer.

The agreement is usually executed before financial close and contains several provisions that lenders examine carefully.

Tariff

The contract specifies how much will be paid for every unit of electricity generated (typically per kWh or MWh).

The pricing may remain fixed throughout the contract or increase periodically, often based on inflation.

Take-or-Pay Clause

Many PPAs include a take-or-pay provision.

This requires the offtaker to pay for a minimum quantity of electricity regardless of actual consumption.

Such provisions protect project revenues during periods of reduced electricity demand.

Contract Term

Power Purchase Agreements commonly span 15 to 25 years, ensuring sufficient revenue throughout the financing period.

Risk Allocation

A well-structured PPA clearly assigns project risks.

Typically:

  • The offtaker assumes electricity price risk.
  • The generator assumes operational and performance risk.
  • Political and regulatory risks are often addressed through government support agreements or guarantees.

Clear risk allocation increases lender confidence and improves project bankability.

A Practical Example

Imagine a developer planning to construct a 100 MW solar farm in Abuja.

The project requires $120 million in total investment, with approximately $90 million expected from lenders.

Without a committed buyer, no lender is likely to provide financing because future revenue remains uncertain.

The developer negotiates a 20-year Power Purchase Agreement (PPA) with a government-backed utility.

The agreed tariff is $0.07 per kWh, increasing by 2% annually.

Because the buyer has strong credit quality and the revenue stream is contractually secured, lenders can confidently forecast future cash flows, determine debt capacity, and approve financing.

The PPA also serves as part of the project’s security package.

Should the developer default, lenders can exercise their step-in rights, take control of the project, and continue collecting payments under the existing agreement.

This structure significantly reduces financing risk for all parties involved.
